The United Arab Emirates (UAE) has become an increasingly attractive jurisdiction for international business and investment due to its favorable tax regime, strategic location, and business-friendly policies. Among the key tax features that make the UAE an appealing destination for investors and corporations are the participation exemption rules that apply to dividends and capital gains income. These rules are a critical component of the UAE’s tax framework, particularly following the introduction of the Corporate Tax Law (CTL) in 2022.

Below is an overview of the Participation Exemption rules in the UAE for dividends and capital gains income, which are essential for understanding the tax implications for businesses operating in the region.

Corporate Tax Law and Participation Exemption

The UAE’s Corporate Tax Law imposes a 9% tax on taxable income (profits) over AED 375,000. However, it offers participation exemptions for dividends and capital gains in particular to prevent double taxation.

Participation Exemption for Dividends

-Eligibility: Dividends received from other UAE companies are always tax-exempt with no further conditions if the recipient is subject to Corporate Tax under the general tax system. Dividends from foreign subsidiaries are tax-free if the Participation Exemption rule is complied with as further described for Capital Gains.

Participation Exemption for Capital Gains

-Minimum Ownership / Acquisition Cost Test: Capital gains from the sale of shares in local or foreign subsidiaries are tax-exempt if the UAE company holds at least 5% of capital with the right to receive at least 5% of profits or liquidation proceeds, or if the acquisition cost of the ownership interest is equal to or exceeds AED 4M.

-Minimum Holding Period Test: participating interest must be held, or intended to be held, for an uninterrupted period of at least 12 months-Subject to Tax Test: Subsidiary must be subject to effective corporate tax of at least 9% with certain exemptions.

-Asset Test: Not more than 50% of the direct and indirect assets of the Participation must consist of ownership interests which would not qualify for the Participation Exemption if held directly.

Special Provisions- Qualifying Free Zone Companies

If a Free Zone company has a status of QFZP, then only a Minimum Holding Period Test is applicable for the income received as Dividends and Capital Gains both from local and foreign companies.

Impact on Foreign Investment

-Double Taxation Avoidance: The participation exemption ensures no double taxation on dividends and capital gains.

-Attractive for Multinationals: It strengthens the UAE’s position as an investment hub.

-Tax Efficiency: Companies can optimize global tax strategies by using the participation exemption.

The UAE’s participation exemption rules offer tax benefits for international businesses by eliminating double taxation on foreign-source income, making it an attractive jurisdiction for holding companies and multinational investments.
