Software companies operating in free zones can reduce or avoid corporate tax by structuring their business to take advantage of IP ownership and exploitation models. The UAE’s Corporate Tax Law (9% tax from June 2023) still allows 0% tax for Qualifying Free Zone Persons (QFZP) under specific conditions.

Leveraging IP Ownership & Exploitation

IP Ownership in the Free Zone (Royalty Model)

-The company owns the software IP within the free zone and licenses it to entities inside or outside the UAE.

-Royalty income may qualify for an effective tax rate below 9%, potentially down to 0%, provided the company meets substance requirements (e.g., employees, office, operations), nexus requirements (i.e., software development conducted in the UAE), and certain other conditions.

Establishing the Nexus Between Expenses & Income

To comply with QFZP regulations and demonstrate a valid connection between qualifying expenditures and software-generated revenue, the company must maintain clear documentation, including:

-Ownership and Usage Rights: Proof that the company owns the software and has the legal right to license or commercialize it.

-Qualifying & Total Expenditures: Detailed records of both eligible costs and overall expenses incurred for software development, maintenance, and enhancement. Software development must be conducted in the UAE, though subcontracting some functions to foreign non-related entities is permissible, allowing 100% of expenditures to be recognized as qualifying.

-Software Revenue Records: Documentation of all income streams from software, including licensing, subscriptions, and direct sales.

-Link Between Costs & Revenue: Clear evidence showing how qualifying expenditures directly contribute to the revenue earned from the software.

Meeting Free Zone Tax Exemption Requirements

To continue benefiting from the 0% corporate tax rate, a software company must:

-Qualify as a Free Zone Person (QFZP) by maintaining a physical presence (e.g., office, employees, operations).

-Earn Qualifying Income.

-Comply with Transfer Pricing rules

-Have audited financial statements.

Strategic IP Ownership for Tax Optimization

A well-structured IP ownership and exploitation strategy can help software companies in UAE free zones legally minimize corporate tax to 0% by:

-Owning and licensing IP efficiently

-Ensuring compliance with tax regulations for qualifying free zone persons

-Documenting qualifying expenditures and establishing a clear link between costs and software-related income
